        <p>This study examines the relationship between environmental, social, and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) performance and the cost of capital among firms listed on the Johannesburg Stock Exchange (<abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>), using a dynamic panel approach via the two-step System Generalized Method of Moments (<abbrev xlink:title="System Generalized Method of Moments">System GMM</abbrev>). The analysis explores whether the impact of environmental, social and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) factors varies depending on firm size (large, medium or small) and economic sector (financial services, consumer services, industrials and basic materials). The findings reveal that aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance does not have a statistically significant effect on the cost of capital for the full sample or across firm size categories. Disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> components (environmental, social and governance) also demonstrate limited influence, though there are some exceptions specific to certain sectors. For example, in the financial sector, the governance pillar is associated with a reduction in capital costs, whereas in the basic materials sector, it is the social pillar that reduces capital costs. However, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> efforts in most sectors are either perceived as neutral or potentially costly, especially where the financial benefits are not immediately observable. These results suggest that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> activities are not yet fully priced by capital markets in South Africa as risk-reducing or value-enhancing. Traditional financial indicators such as leverage and book-to-price ratios remain better predictors of financing costs. The study highlights the need for improved <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure practices, stronger regulatory frameworks and greater investor awareness to ensure that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> considerations are effectively integrated into decisions in the capital markets. Overall, while <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> initiatives are important for corporate legitimacy and sustainability, they currently offer limited financial benefits in the form of lower capital costs. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> initiatives need to be tailored to specific sectors and supported by clear financial linkages if they are to deliver measurable economic benefits.</p>

      <title>1. Introduction</title>
      <p>Environmental, social and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) indicators are a framework for evaluating how firms manage sustainability-related risks and opportunities that have a financial impact on long-term value creation (Wang et al., 2025). According to <xref ref-type="bibr" rid="B12">Chen et al. (2024)</xref>, escalating environmental and social challenges ranging from climate change and resource depletion to social inequality and biodiversity loss have elevated sustainability to a central position in corporate strategy and investment decision-making. The <xref ref-type="bibr" rid="B51">World Economic Forum (2025)</xref> states that environmental and social risks account for over half of the most likely global risks over the next decade. This emphasises the financial importance of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> considerations. Building on corporate social responsibility (<abbrev xlink:title="corporate social responsibility">CSR</abbrev>), <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> integrates environmental (E), social (S), and governance (G) factors into financial analysis and capital market decisions (<xref ref-type="bibr" rid="B22">Fandela, 2023</xref>). Supported by global institutions such as the United Nations and the Intergovernmental Panel on Climate Change (<abbrev xlink:title="Intergovernmental Panel on Climate Change">IPCC</abbrev>), <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> measures a company’s exposure to climate-related physical and transition risks affecting operating costs, asset values, regulatory compliance and cash flow stability (<xref ref-type="bibr" rid="B53">Yan et al., 2024</xref>). The growing recognition of the financial significance of sustainability risks has its intellectual and historical roots in the emergence of socially responsible investing (<abbrev xlink:title="socially responsible investing">SRI</abbrev>) in the 1980s, as evidenced by global divestment movements against the apartheid regime in South Africa (<xref ref-type="bibr" rid="B45">Richard &amp; Cragg, 2010</xref>; <xref ref-type="bibr" rid="B14">Chininga et al., 2024</xref>). This evolution has been institutionalised through the <xref ref-type="bibr" rid="B10">Code for Responsible Investing (2012)</xref>, which is aligned with the UN Principles for Responsible Investment. It positions environmental, social and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) factors as integral to firm performance, risk management and access to capital.</p>
      <p>Strong <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance has been related to improved firm performance through enhanced operational efficiency, risk mitigation and strategic resilience (<xref ref-type="bibr" rid="B38">Matemane et al., 2024</xref>). Firms that proactively manage climate-related risk, such as extreme weather events, resource scarcity and transition pressures, tend to have more stable cash flow and lower unexpected costs (<xref ref-type="bibr" rid="B12">Chen et al., 2024</xref>). Social and governance practices, including shareholder engagement, ethical management and transparent reporting, strengthen legitimacy and reduce agency problems. Thus, by supporting sustainable competitive advantage and mitigating financial and reputational risks, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance can translate into higher profitability, market valuation and investment attractiveness (<xref ref-type="bibr" rid="B42">Postiglione et al., 2024</xref>). Furthermore, as firms increasingly take <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and climate considerations into account when making financing decisions, those with a better <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> profile may enjoy a lower cost of capital, which could lead to better performance outcomes (<xref ref-type="bibr" rid="B43">Priem and Gabellone, 2024</xref>).</p>
      <p>The growing integration of the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> factors into investment decision-making has prompted a critical reassessment of conventional business models and a renewed emphasis on preserving environmental and social stability (<xref ref-type="bibr" rid="B48">Snihur et al., 2022</xref>; <xref ref-type="bibr" rid="B1">Aldulais, 2023</xref>). Within this context, a firm’s cost of capital, commonly measured as the Weighted Average Cost of Capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>), plays a central role in shaping financial strategies and guiding corporate decision-making. From a theoretical perspective, stakeholder theory and risk mitigation theory offer a robust foundation for investigating the relationship between environmental, social and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) factors and the cost of capital. Stakeholder theory posits that firms engaging in socially responsible and environmentally sound practices are more likely to maintain positive stakeholder relationships, reducing operational and reputational risks. Additionally, risk mitigation theory suggests that robust <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance can mitigate a firm’s exposure to litigation, regulatory sanctions and market volatility. These mechanisms reduce perceived risk among investors and creditors, which can subsequently lower a firm’s cost of capital (<xref ref-type="bibr" rid="B23">Fernandes, 2014</xref>; <xref ref-type="bibr" rid="B35">Kiran et al., 2024</xref>). Consequently, firms are increasingly adopting sustainability-oriented strategies not only to align with stakeholder expectations but also to potentially reduce their cost of capital (<xref ref-type="bibr" rid="B31">Johnson, 2020</xref>; <xref ref-type="bibr" rid="B44">Ramirez et al., 2022</xref> ; <xref ref-type="bibr" rid="B37">Li et al., 2024</xref>).</p>
      <p>Despite this growing interest, the empirical literature examining the relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the cost of capital remains inconclusive. While several studies find that superior <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance is associated with reduced financing costs due to enhanced investor confidence and lower perceived risk (<xref ref-type="bibr" rid="B20">Ghoul et al., 2011</xref>; <xref ref-type="bibr" rid="B22">Fandella et al., 2023</xref>;<xref ref-type="bibr" rid="B40"> Mohammad et al., 2023</xref>), others contend that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> initiatives may impose significant implementation costs and resource demands, thereby increasing financial burdens (<xref ref-type="bibr" rid="B41">Nazir et al., 2022</xref>). Moreover, most studies adopt an aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> index, potentially masking the distinct effects of the environmental (E), social (S), and governance (G) pillars. As a result, it remains unclear whether the cost of capital responds uniformly to these individual components or whether certain dimensions such as environmental responsibility or governance quality, are more influential in investor decision-making.</p>
      <p>Further gaps arise from the limited consideration of firm-level heterogeneity and institutional context. In particular, firm size may affect the quality of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure, investor attention and access to financing, all of which could moderate the influence of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> on capital costs. However, the role of firm size, particularly in the context of large-, mid- and small-cap segmentation, remains largely unexplored. Furthermore, most studies focus on developed economies with mature capital markets and relatively homogenous regulatory environments, limiting the generalizability of findings to emerging markets. This omission is notable in the case of South Africa, where structural inequality, reliance on carbon-intensive energy systems, historically significant governance issues and evolving <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> regulations create a distinct setting in which sustainability risks may be priced differently by investors. South Africa’s adoption of the Code for Responsible Investing, alongside its integration with the UN Principles for Responsible Investment, highlights the importance of considering <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> factors in this context.</p>
      <p>To address the research gaps highlighted above, the Johannesburg Stock Exchange (<abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>), Africa’s largest and most liquid stock exchange, presents a compelling case for investigating how <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance affects financing decisions in a developing market. Firstly, the present study examines the impact of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance on the cost of capital using a sample of 75 companies listed on the <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>. Unlike previous studies, this research breaks down the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> index to evaluate the individual impact of each of the E, S and G pillars, and examines whether these impacts vary depending on the size of the firm. This nuanced approach enables a more in-depth understanding of how particular sustainability factors impact financing outcomes. Methodologically, the study uses a two-step system generalized method of moments (system GMM) estimator to address the limitations of unobserved heterogeneity, dynamic endogeneity and reverse causality, which are often overlooked in prior studies that rely on static panel models. The GMM system framework is particularly appropriate in this context, where past values of the cost of capital may influence current values and where <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance could be a cause or consequence of financing terms. Overall, this study is among the first to analyse the disaggregated effects of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> on the cost of capital in South Africa, introducing firm-size segmentation to test for heterogeneity. Secondly, it uses a dynamic panel model to increase the empirical rigour of the analysis compared to static approaches. Thirdly, it adds to the growing body of work emphasising the importance of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> in determining financing conditions, particularly in under-researched emerging markets. The findings are relevant to policymakers, investors and corporate managers seeking to align sustainability performance with access to capital and cost efficiency.</p>
      <p>Our findings show that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance is not yet systematically reflected in the cost of capital for South African firms. Aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores have no significant effect across the full sample or by firm size. Disaggregated results reveal a limited sector-specific effect: governance lowers capital costs in the financial sector and social performance does so in basic materials. Beyond these cases, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> appears largely neutral or potentially costly, with traditional financial variables such as leverage and the book-to-price ratio remaining the dominant determinants of financing costs.</p>
      <p>Following this introduction, the rest of the paper is structured as follows: Section 2 reviews the literature on <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and the cost of capital. Section 3 describes the data and provides a preliminary descriptive analysis. Section 4 outlines the methodological approach employed in the analysis. Section 4 outlines the methodological approach employed in the study, presents the empirical results, and discusses the key findings. Finally, Section 5 concludes the paper and highlights the key findings.</p>

      <title>2. Literature Review</title>
      <p>Environmental social governance was formally introduced in 2004 following a report by twenty financial institutions responding to UN Secretary-General Kofi Annan’s call for responsible investment. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> extends traditional SR by providing a structured, measurable framework for evaluating how firms manage sustainability and ethical risks. It has since become a key consideration in corporate strategy and investment decisions, reflecting a long-term commitment to responsible and sustainable business practices. These are implemented through <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> pillars, guiding how firms manage sustainability and ethical risks.</p>
      <p>The environmental pillar focuses on emissions, energy efficiency, waste management and pollution control to address climate change (<xref ref-type="bibr" rid="B30">IPCC, 2022</xref>). The social pillar assesses human rights, labor standards, safety and health, diversity, and community engagement, rewarding positive practices and penalising violations (Robeco, 2022). The governance pillar examines leadership, board effectiveness, shareholder rights, transparency and anti-corruption stance, ensuring long-term accountability (Robeco, 2022).</p>
      <p>The relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and cost of capital attracts growing scholarly interest, but findings remain inconclusive. Although <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> awareness has grown among firms and financial institutions, academic literature provides mixed evidence on its financial implications (<xref ref-type="bibr" rid="B29">Gupta &amp; Aggarwal, 2024</xref>; <xref ref-type="bibr" rid="B12">Chen et al., 2025</xref>). A substantial body of empirical research supports the hypothesis that improved <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance reduces the cost of capital. Studies such as <xref ref-type="bibr" rid="B42">Postiglione et al. (2024)</xref>, <xref ref-type="bibr" rid="B26">Gonçalves (2022)</xref>, <xref ref-type="bibr" rid="B35">Kiran et al. (2024)</xref>, <xref ref-type="bibr" rid="B9">Carvalho et al. (2024)</xref>, <xref ref-type="bibr" rid="B39">Mathath et al. (2024)</xref>, <xref ref-type="bibr" rid="B37">Li et al. (2024)</xref>, and <xref ref-type="bibr" rid="B22">Fandella et al. (2023)</xref> report a negative relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores and financing costs. For example, <xref ref-type="bibr" rid="B43">Priem and Gabellone (2024)</xref>, examined panel data from EURO STOXX 600 index (2018-2021) and found that companies with higher <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> ratings had lower capital costs, regardless of size. Similarly, <xref ref-type="bibr" rid="B40">Mohammad et. al. (2022)</xref>, using data from emerging markets, observed an inverse relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and financial sector capital costs but found no similar effect in nonfinancial firms.</p>
      <p>However, other studies have reported more nuanced or contradictory findings. For example, <xref ref-type="bibr" rid="B44">Ramirez et al. (2022)</xref> observed no overall link between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the cost of capital in their study of Latin America, but found that the governance pillar negatively influenced capital costs. <xref ref-type="bibr" rid="B21">Ernst and Woithe (2024)</xref> concluded that although better <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> ratings reduced both the cost of equity and debt, they had no impact on <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>. Some scholars highlight sector-specific or disclosure-related variations. <xref ref-type="bibr" rid="B54">Yassin et al. (2025)</xref>, studying Egyptian firms, found that voluntary <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure reduced the cost of equity, whereas mandatory disclosure had the opposite effect. <xref ref-type="bibr" rid="B41">Nazir et al. (2022)</xref> even report a positive association between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and capital costs among tech firms, suggesting a perceived financial burden by investors. There is also growing interest in exploring non-linear dynamics. <xref ref-type="bibr" rid="B50">Wang (2025)</xref>, using data from Chinese A-share firms, found a U-shaped relationship: initially, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> improvements reduced capital costs but, beyond a certain point, further <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> investment increased them. <xref ref-type="bibr" rid="B31">Johnson (2020)</xref> analysed <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev> firms and found that, while sectoral variation in <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores reduced <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev> in the consumer goods and services sectors, it increased it in industrial sectors.</p>
      <p>Despite the increasing number of empirical studies on the subject, the literature has significant limitations. First, most studies focus on developed markets, with little research on emerging economies like South Africa. Given the country’s distinct socio-economic structure, regulatory environment and <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> adoption patterns, findings from developed contexts may not be applicable. Second, many studies examine only the cost of equity or cost of debt, rather than the weighted average cost of capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>), which better captures a firm’s overall financing costs (<xref ref-type="bibr" rid="B23">Fernandes et al., 2014</xref>). Third, most studies rely on aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores, failing to assess whether the individual E, S, and G pillars exert differential impacts. Finally, firm-level heterogeneity such as size segmentation (large-, mid-, and small-cap firms) is seldom explored despite its relevance to capital market dynamics.</p>
      <p>The relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and the cost of capital is theoretically grounded in stakeholder theory, legitimacy theory, Resource-Based View and Institutional theory. Stakeholder theory (<xref ref-type="bibr" rid="B24">Freeman, 1984</xref>) suggests that firms should create long-term value for a broad set of stakeholders. Responsible <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices foster trust, enhance corporate reputation and reduce perceived risk, at the same time lowering investors’ required returns (<xref ref-type="bibr" rid="B55">Yin et al., 2023</xref>; <xref ref-type="bibr" rid="B22">Fandella et al., 2023</xref>). Similarly, legitimacy theory (<xref ref-type="bibr" rid="B18">Dowling &amp; Pfeffer, 1975</xref>; <xref ref-type="bibr" rid="B15">Deegan, 2002</xref>) posits that firms disclose <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> information to align with societal norms and expectations, which enhances legitimacy, reduces social and regulatory costs and improves capital access. Strong <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance can thus mitigate information asymmetry, reduce reputational risk and ultimately lead to lower financing costs (<xref ref-type="bibr" rid="B27">Gholami, 2022</xref>; <xref ref-type="bibr" rid="B7">Bhattacharya &amp; Sen, 2003</xref>). According to Institutional theory drawing on DiMaggio and Powell’s (1983) work, the adoption of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices is shaped by cognitive legitimacy, regulatory pressure and normative expectations. In emerging markets, compliance with these institutional forces can enhance investor confidence and potentially reduce market-wide financing costs. Simil arly, the resource-based view considers environmental, social, and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) capabilities, such as environmental management systems and governance structures, to be strategic resources that are valuable, rare, and difficult to replicate. These resources can potentially yield competitive advantage and improve performance when effectively implemented (<xref ref-type="bibr" rid="B5">Barney, 1991</xref>). This perspective explains heterogeneity in outcomes across firms based on internal capabilities. Therefore, these theories suggest that effective <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices can reduce perceived risks and enhance legitimacy, thereby potentially lowering the cost of capital.</p>
      <p>The empirical analysis of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>, grounded in these theoretical perspectives, requires careful attention to measurement and econometric considerations. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> is treated as a multidimensional construct comprising environmental (E), social (S) and governance (G) pillars. Both aggregate scores and disaggregated components are used to capture distinct aspects of sustainability performance (Chen et al., 2024). Disaggregated analysis is particularly valuable for identifying the dimensions that drive financial outcomes. According to the <xref ref-type="bibr" rid="B52">WEF (2019)</xref>, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance is mostly examined using data from providers. The <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> ecosystem map comprises five representatives that are the main sources of data on <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices: LSEG, Bloomberg, S&amp;P, Morgan Stanley Capital International (<abbrev xlink:title="Morgan Stanley Capital International">MSCI</abbrev>) and FTSE Russell. These provide information on how well businesses perform in terms of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure score. The latter reflects the extent to which a firm is committed to providing its stakeholders with relevant, transparent and timely information about its <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices. Scores range from 0 to 100, with 0 indicating poor <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and 100 reflecting strong performance. To address issues of endogeneity, reverse causality, and unobserved firm heterogeneity, the study employs dynamic panel techniques and the system-generalised method of moments (system GMM). This approach controls for firm-specific effects, accounts for persistence in financial variables and uses internal instruments derived from lagged variables to mitigate simultaneous bias, ensuring robust inference on the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> cost of capital relationship <xref ref-type="bibr" rid="B41">Nazir et al., 2022</xref>).</p>
      <p>Thus, although the literature suggests that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance could reduce a firm’s cost of capital by improving stakeholder relationships and increasing transparency, the evidence remains inconclusive. Furthermore, most empirical studies either neglect the African context or fail to disaggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> components. Others do not account for firm-level heterogeneity or endogeneity in estimation techniques. This study addresses these gaps by examining the relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the cost of capital in South Africa. It uses a disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> framework, firm-size segmentation and a dynamic two-step system GMM model to address concerns about endogeneity. Based on stakeholder theory and legitimacy theory, which emphasise the need for businesses to align their behaviour with societal expectations in order to maintain their reputation, the study provides new empirical insights by presenting evidence from a less explored emerging market. It also assesses whether companies of different sizes and with different <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> focuses benefit differently from their <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance.</p>

      <title>3. Methodology</title>
      <p>Building on the preceding discussion, although prior studies largely suggest that strong <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance can mitigate a firm’s cost of capital, the nature of this relationship is still unclear in emerging markets, especially in South Africa. To address this gap, we empirically examine the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>–cost of capital nexus in the South African context, using the following benchmark specification:</p>
      <p>Ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it) = α + β1<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>it + β2Xit + µi + λt+ εit (1)</p>
      <p>where Ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it) is the natural logarithm of the Weighted Average Cost of Capital for firm i at time t; <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>it represents the overall <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score (or its pillars E, S, and G); while Xit is a vector of firm-specific control variables including leverage, firm size (<abbrev xlink:title="firm size">lnSize</abbrev>), market capitalization (<abbrev xlink:title="market capitalization">lnMarketCap</abbrev>), book-to-price ratio (<abbrev xlink:title="book-to-price ratio">BPR</abbrev>), price-to-book ratio (<abbrev xlink:title="price-to-book ratio">PBR</abbrev>), and capital expenditure (<abbrev xlink:title="capital expenditure">lnCAPEX</abbrev>). The term µi captures unobserved firm-specific effects with λt represents time-fixed effects while εit is the idiosyncratic error term.</p>
      <p>However, while the panel regression in Equation (1) can be estimated using standard techniques such as fixed effects (<abbrev xlink:title="fixed effects">FE</abbrev>), random effects (<abbrev xlink:title="random effects">RE</abbrev>) or pooled OLS (<abbrev xlink:title="pooled OLS">POLS</abbrev>), each has notable limitations. The fixed effects estimator effectively controls for unobserved time-invariant firm-specific heterogeneity and mitigates omitted variable bias. However, it eliminates all time-invariant variables and reduces degrees of freedom, which can limit explanatory power (<xref ref-type="bibr" rid="B6">Baltagi, 2008</xref>). By contrast, the random effects model assumes that there is no correlation between the regressors and the error term, which is a strong and often unrealistic assumption, particularly when firm-specific effects are endogenous (<xref ref-type="bibr" rid="B3">Arellano, 2003</xref>). Meanwhile, the pooled OLS estimator ignores individual firm heterogeneity entirely by assuming homogeneity in intercepts and slopes across all firms, which is highly restrictive (<xref ref-type="bibr" rid="B6">Baltagi, 2008</xref>).</p>
      <p>Mo re importantly, conventional panel estimator such as fixed effect, random effect and pooled ordinary least squares do not adequately take into account the dynamic nature of cost of capital which is inherently persistent and is influenced by past realizations. The relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and cost of capital is unlikely to be static; past financing decisions and historic capital structure often shape current capital costs (<xref ref-type="bibr" rid="B46">Samargandi et al., 2014</xref>). In addition, potential endogeneity may be caused by reverse causality (for example, firms with lower capital costs may be more likely to invest in <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>), omitted variable bias or measurement errors. To address the econometric challenges of dynamic dependence, firm-level heterogeneity and endogeneity, this study adopts the two-step system generalized method of moments (system GMM) estimator, as proposed by Arellano and Bover (1995) and <xref ref-type="bibr" rid="B8">Blundell and Bond (1998)</xref>. In line with the work of <xref ref-type="bibr" rid="B29">Gupta and Aggarwal (2024)</xref>, <xref ref-type="bibr" rid="B27">Gholami (2022)</xref> and <xref ref-type="bibr" rid="B33">Khanchel and Lassoued (2022)</xref>, we present our baseline dynamic panel model:</p>
      <p>Ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it) = α + β1<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>it + β2Xit + γln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it– 1) + µi+ λt+ εit (2)</p>
      <p>However, in order to eliminate the unobserved time-invariant firm effect µi , we apply the first-difference transformation to arrive at the Arellano and Bover (1995) differenced GMM as shown below:</p>
      <p>∆Ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it) = α + β1<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>it + β2 ∆Xit + γ ∆ ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it– 1) + ∆λt+ ∆εit (3)</p>
      <p>This transformation removes µi , but it introduces endogeneity because ∆Ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>it) is correlated with ∆εit through εit . To address this issue, levels of lagged regressors are used as instruments based on the assumption that error terms are not correlated in time. Blundell and Bond proposed <abbrev xlink:title="System Generalized Method of Moments">System GMM</abbrev> (1998), which combines equation (3) — the first-difference equation instrumented with lagged levels — and equation (4) — the levels equation with lagged differences — to solve this problem.</p>

      <p>The GMM system specified above will be estimated simultaneously using valid lag instruments and by collapsing instrument sets to avoid overfitting. For example, the difference equation will use the instruments ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>i,t–2), <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>i,t–2, and so on, at level, and the level equation will use the instruments ∆ln(<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>i,t–2), ∆<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>i,t–2, and so on. This second set of instruments is valid under the assumption that the first differences of the explanatory variables are uncorrelated with the fixed effects (μi).</p>
      <p>The system GMM estimator is suitable for panels with a large number of firms (N) and a relatively short time span (T), such as the current dataset. It uses internal instruments derived from lagged levels and differences of the regressors, enabling consistent estimation even in the presence of endogenous variables and unobserved heterogeneity. In line with <xref ref-type="bibr" rid="B41">Nazir et al. (2022)</xref>, we use the two-step system GMM estimator with a collapsed instrument matrix to avoid instrument proliferation and mitigate finite-sample bias. Lagged levels of the dependent variable are used as instruments. Instrument validity is assessed via the Hansen J-test for overidentifying restrictions, and autocorrelation in the error term is tested using the Arellano-Bond test for AR(1) and AR(2) serial correlation.</p>

        <title>4.1. Variable description and data source</title>
        <p>This study employs the Weighted Average Cost of Capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>) as the primary measure of the cost of capital, consistent with <xref ref-type="bibr" rid="B29">Gupta and Aggarwal (2024)</xref> and <xref ref-type="bibr" rid="B27">Gholami (2022)</xref>. <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev> serves as a comprehensive metric reflecting the average return required by both equity and debt holders and is widely recognized as a key tool for pricing risk (Pratt &amp; Grabowski, 2008). Consistent with IRESS (2024), the weighted average cost of capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>) employed in this study was sourced directly from the IRESS database. <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev> is computed by IRESS using two fundamental components: the cost of equity and the after-tax cost of debt. The cost of equity (<abbrev xlink:title="cost of equity">CoE</abbrev>) is estimated using the Capital Asset Pricing Model (<abbrev xlink:title="Capital Asset Pricing Model">CAPM</abbrev>), incorporating the firm’s equity beta and the market risk premium; The cost of debt, denoted as Cost of Debt (<abbrev xlink:title="cost of Debt">CoD</abbrev>), is the after-tax cost of interest-bearing liabilities. In line with the prevailing South African corporate tax framework applied within the database, the effective tax rate declined from 34.5% in an earlier period, remained unchanged for most of the sample period from 2011 to 2022, and was further reduced to 27% in the period from 2023 to 2024 (<xref ref-type="bibr" rid="B47">South African Revenue Service, (2024)</xref> (<abbrev xlink:title="South African Revenue Service">SARS</abbrev>). Thus, the weighted average cost of capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>) is the aggregate cost of a firm’s capital, with each segment given a weighting according to its proportionate share of the firm’s capital structure. While the baseline analysis focuses on <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>, we also decompose it into its underlying components — the cost of equity and the after-tax cost of debt — for robustness purposes, using inputs sourced from IRESS.</p>
        <p>To improve the model’s fit and interpretation, the Weighted Average Cost of Capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>) is expressed as its natural logarithm. The main explanatory variable is <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance, captured through the overall <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score as well as its three disaggregated components: environmental (E), social (S), and governance (G) in line with <xref ref-type="bibr" rid="B29">Gupta and Aggarwal (2024)</xref>. Additional explanatory variables include <abbrev xlink:title="Price-to-Book Ratio">BPRGrowth</abbrev> (Price-to-Book Ratio), <abbrev xlink:title="market capitalization">lnMarketCap</abbrev> (log of market capitalisation), <abbrev xlink:title="firm size">lnSize</abbrev> (log of total assets), <abbrev xlink:title="capital expenditure">lnCAPEX</abbrev> (log of capital expenditure) and leverage (debt-to-equity ratio).</p>
        <p>All financial and <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> data were sourced from Refinitiv Eikon and IRESS. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores are based on global disclosure standards and range from 0 to 100, indicating a firm’s level of transparency and commitment to <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices (<xref ref-type="bibr" rid="B36">LSEG, 2023</xref>; <xref ref-type="bibr" rid="B52">WEF, 2019</xref>). The study focuses on a panel of 75 firms listed on the Johannesburg Stock Exchange (<abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>), covering large-, mid- and small-cap firms over the period 2011 to 2024. The initial dataset comprised 1,062 firm-year observations. However, after addressing missing values, the final balanced panel used for the analysis consisted of 902 observations. This reflects the wider issue of the limited availability of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> data in developing markets, where <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure is still in its infancy (Chen et al., 2024). Firms are classified as large, medium or small based on their year-end market capitalisation, in line with the threshold commonly employed in South African studies. Large-cap firms exceed ZAR 10 billion, mid-cap firms range between ZAR 2 billion and ZAR 10 billion, and small-cap firms are below ZAR 2 billion (<xref ref-type="bibr" rid="B32">IRESS, 2024</xref>). This segmentation enables us to examine whether the cost of capital is affected differently by <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance depending on size and to reflect variations in disclosure quality, market visibility, and access to finance. Clear size thresholds ensure comparability and facilitate the interpretation of heterogeneity in <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> effects.</p>

        <p>Summary statistics disaggregated by firm size further reveal important insights. Large firms have an average lnWACC of -2.37 with a standard deviation of 0.53, and report a relatively high mean <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score of 59.86, with E, S, and G pillar scores of 61.38, 64.65 and 54.75 respectively, indicating a strong institutional commitment to sustainability practices. Medium-sized firms show a lower lnWACC mean of -2.43 (SD = 0.50) and an average <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score of 44.29, with lower pillar values of 36.35 (E), 45.71 (S), and 51.92 (G), suggesting comparatively limited <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> adoption. In contrast, small firms record a mean lnWACC of -2.35 with slightly greater variability (SD = 0.62), and a lower <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score average of 38.39, with corresponding E, S, and G values of 30.72, 34.01 and 50.70. These figures suggest that smaller firms attach less importance to <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> issues, particularly with regard to the environmental and social dimensions. However, governance efforts appear to be more consistent across different firm sizes.</p>
        <p>Table <xref ref-type="table" rid="T3">3</xref> presents the correlation matrix among the key variables. The overall <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score demonstrates a strong positive correlation with its constituent elements, namely the environment (0.796), society (0.877), and governance (0.579). A notable correlation of 0.71 between environmental and social scores suggests that firms performing well environmentally often also show strong social responsibility. In contrast, governance appears to be more distinct, with weaker correlations with environmental (0.167) and social (0.250) factors, implying that governance practices may vary independently of environmental and social initiatives. It is interesting to note that there is a positive correlation between the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score and the cost of capital (LnWACC). This finding is consistent with the conclusions of <xref ref-type="bibr" rid="B41">Nazir et al. (2022)</xref>, who argue that some investors may view <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> investments as an additional financial burden, which could potentially raise the cost of financing.</p>

Section 4.4 investigates the overall relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and the cost of capital for the entire sample of <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>-listed firms, without accounting for differences in firm size or sector. Building on this, Section 4.5 disaggregates firms based on their size (large, medium or small). The aim is to establish whether the relationship between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the cost of capital varies depending on the scale of operation. Section 4.6 further deepens the analysis by evaluating the relationship from a sectoral perspective, recognizing that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> impacts and financing conditions may differ across industries due to sector-specific risks, regulatory environments and stakeholder expectations.</p>

        <title>4.4. ESG cost of capital relationship for the entire sample of JSE-listed firms</title>
        <p>The empirical results presented in Table <xref ref-type="table" rid="T4">4</xref> show that there is a positive association between the aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score and the cost of capital (coefficient = 0.006). However, this relationship is not statistically significant (p = 0.153). From an economic perspective, this suggests that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance does not significantly influence the pricing of capital among <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>-listed firms on average. This finding is consistent with previous studies, including those by Arslan et al. (2025), <xref ref-type="bibr" rid="B41">Nazir et al. Consequently, rather than reducing financing costs, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> efforts may be viewed as burdensome or speculative investments with uncertain returns, particularly in emerging market contexts where <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> integration is still in its infancy.</p>

              <p>Note: This table presents the results of the dynamic panel analysis of the cost of capital, which is considered to be the primary measure of a firm’s costs. All estimates were obtained using the two-step <abbrev xlink:title="System Generalized Method of Moments">System GMM</abbrev> method. Standard errors are reported in parentheses, and p-values for specification tests are provided at the bottom of the table. Statistical significance is denoted as *** p &lt; 0.01, ** p &lt; 0.05, and * p &lt; 0.10. The variables are defined as follows: <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> denotes environmental, social and governance and its respective pillars, <abbrev xlink:title="book-to-price ratio">BPR</abbrev> – Price to book ratio, lnsize denotes log of total assets, <abbrev xlink:title="market capitalization">lnMarketCap</abbrev> denotes log of Market capitalisation <abbrev xlink:title="capital expenditure">lnCAPEX</abbrev> denotes log of capital expenditure.</p>
            </fn>
          </table-wrap-foot>
        </table-wrap>
        <p>The disaggregated analysis provides additional insights. The environmental pillar (E) has no measurable effect on the cost of capital (coefficient = 0.000), a result that is consistent with that of <xref ref-type="bibr" rid="B44">Ramirez et al. (2022)</xref>. This suggests that activities such as reducing emissions, adopting renewable energy and improving resource efficiency, are not yet recognised by investors as relevant factors in pricing firm-level risk or financial resilience. The social pillar (S) displays a small, statistically insignificant positive coefficient (0.002). This suggests that socially oriented initiatives, such as labour practices, community engagement and diversity, may be perceived as having little or no impact on value creation. This aligns with the findings of <xref ref-type="bibr" rid="B33">Khanchel and Lassoued (2022)</xref>, who observed that social strategies tend to have longer gestation periods, rendering them less effective in influencing short-term investor sentiment. In line with legitimacy theory, the social pillar may be perceived by investors as a mechanism for minimising the cost of capital as firms engage more extensively in social initiatives. Similarly, the governance pillar (G) yields an insignificant coefficient (0.001), providing no conclusive evidence that improvements in governance structures, such as greater board independence, increased transparency or stronger shareholder rights, result in lower financing costs, despite these structures being expected to mitigate agency conflicts. From a broader economic perspective, these findings highlight a potential mismatch between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and investor perception in South Africa. The capital market does not yet fully reward firms for <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> engagement, possibly due to concerns over greenwashing, inconsistent disclosure standards or uncertainty about the materiality of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> actions. This implies that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> efforts alone, in the absence of clear and credible links to risk mitigation or profitability, are insufficient to reduce financing costs in this setting.</p>
        <p>Regarding the control variables, leverage exhibits a negative and statistically significant relationship with the cost of capital. This suggests that higher debt levels may signal financial discipline, stronger investor monitoring or optimized capital structures, leading to lower perceived risk and thus reduced capital costs. The book-to-price ratio shows a positive and significant effect, indicating that firms with higher <abbrev xlink:title="book-to-price ratio">BPR</abbrev> values often associated with undervaluation or financial distress tend to face higher financing costs. Meanwhile, variables such as firm size (<abbrev xlink:title="firm size">lnSize</abbrev>) and capital expenditure (<abbrev xlink:title="capital expenditure">lnCAPEX</abbrev>) are statistically insignificant, suggesting that neither firm scale nor investment intensity play a decisive role in determining the cost of capital in this context.</p>
        <p>These findings have several important implications. Firstly, the results highlight the need for corporate managers to integrate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> activities more effectively with financial strategy and investor communication. Raising <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores alone may not generate tangible financial benefits unless accompanied by transparency, relevance and credibility. Secondly, policymakers and regulators should improve <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> reporting frameworks and promote clearer standards that link <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance to financial outcomes. Thirdly, investors, particularly institutional investors, may need to evaluate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> metrics in a more nuanced way, taking into account not only disclosure, but also the financial materiality of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> efforts. In summary, although there is a theoretical basis for the idea that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance can reduce capital costs by improving stakeholder trust and risk management, these benefits remain unrealised or unrecognised in South Africa’s capital markets. Closing this gap will require greater alignment between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices, financial performance and investor understanding.</p>

        <title>4.5. ESG cost of capital relationship by firm size</title>
        <p>Table <xref ref-type="table" rid="T5">5</xref> presents empirical estimates that explore whether the nexus between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and the cost of capital varies by firm size on the <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>. For large firms, the aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score exhibits a positive, albeit statistically insignificant, correlation with the cost of capital (coefficient = 0.005, p = 0.305). This suggests that stronger <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance does not result in lower financing costs, possibly because investors view <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> engagement as a regulatory obligation or a cost centre rather than a source of strategic value. These findings are consistent with those of <xref ref-type="bibr" rid="B19">Dwomor et al. (2024)</xref>, <xref ref-type="bibr" rid="B21">Ernst &amp; Woithe (2024b)</xref> and <xref ref-type="bibr" rid="B25">Gigante &amp; Manglaviti (2022)</xref>, who document the fact that investors tend to respond less to <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> factors when returns are not clearly visible or immediate. The institutional theory suggests that companies adopt <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices to satisfy institutional pressure rather than to facilitate market mechanisms that reduce the cost of capital. Among the control variables, leverage has a negative but only marginally significant effect (coefficient = -0.104, p = 0.090), indicating that higher debt levels may serve as a disciplinary mechanism or provide tax shields, thus lowering capital costs. The book-to-price ratio indicates a positive and statistically significant effect (coefficient = 0.001, p = 0.000), implying that firms that are considered to be undervalued or risky tend to incur higher capital costs. However, market capitalisation and capital expenditure do not appear to have a significant influence on financing costs in large firms.</p>

              <p>Note: This table reports the results of the dynamic panel analysis examining the determinants of the cost of capital across large, medium, and small firms, estimated using the two-step <abbrev xlink:title="System Generalized Method of Moments">System GMM</abbrev> method. Standard errors are reported in parentheses, and p-values for specification tests are shown at the bottom. Statistical significance is denoted as *** p &lt; 0.01, ** p &lt; 0.05, and * p &lt; 0.10. Variable definitions follow the model specification. For each firm size category: Columns (1) and (2) report results for large firms using the aggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score and the disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> pillars (E, S, G), respectively. Columns (3) and (4) report results for medium firms using the aggregated and disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores. Columns (5) and (6) report results for small firms using the aggregated and disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> scores. The variables are defined as: <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> denotes environmental, social and governance scores and its respective pillars; <abbrev xlink:title="book-to-price ratio">BPR</abbrev> – Price to book ratio; lnsize denotes log of total assets; <abbrev xlink:title="market capitalization">lnMarketCap</abbrev> denotes log of Market capitalization; <abbrev xlink:title="capital expenditure">lnCAPEX</abbrev> denote log of capital expenditure.</p>
            </fn>
          </table-wrap-foot>
        </table-wrap>
        <p>Disaggregating <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> into its pillars provides additional nuance. For large firms, the environmental and governance components are negatively signed but statistically insignificant (E: -0.001, p = 0.720; G: -0.01, p = 0.756), which suggests that investors do not respond much to such initiatives. The social pillar exhibits a positive but insignificant effect (coefficient = 0.003, p = 0.524), suggesting that markets may view social programmes as costly or unnecessary. These results mirror earlier findings by <xref ref-type="bibr" rid="B44">Ramirez et al. (2022)</xref> and <xref ref-type="bibr" rid="B43">Priem and Gabellone (2024)</xref>, reinforcing the idea that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> pillars, particularly social and governance, are not yet factored into capital costs in South Africa.</p>
        <p>For medium-sized firms, the overall <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score is also positively signed and statistically insignificant (coefficient = 0.009, p = 0.103). This could indicate investor concerns that implementing <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> policies would place a financial burden on smaller firms, echoing arguments by <xref ref-type="bibr" rid="B33">Khanchel &amp; Lassoued (2022)</xref>. The environmental component likewise shows a small, positive, but insignificant effect (coefficient = 0.005, p = 0.309), consistent with <xref ref-type="bibr" rid="B28">Gjergji et al. (2021b)</xref>, who note that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> compliance costs can be disproportionately high for smaller enterprises. Social scores are negative but insignificant (coefficient = -0.005, p = 0.356), which may suggest that investors appreciate social efforts, albeit without much conviction. Similarly, governance scores are weakly positive (coefficient = 0.004, p = 0.341) and show no significant link to capital cost.</p>
        <p>Unlike <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> variables, leverage is a more robust determinant in medium firms, with a statistically significant and negative relationship (coefficient = -0.028, p = 0.001). This suggests that moderate levels of debt may signal credibility or efficient capital use, thereby reducing financing costs. The book-to-price ratio maintains a positive association (coefficient = 0.002, p = 0.099), further supporting the idea that valuation gaps or perceived firm risk influence investor pricing decisions. Other controls, including size, market cap, and capital expenditure, remain insignificant.</p>
        <p>Overall, the findings suggest a consistent disparity between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and the cost of capital for large and medium-sized South African firms. Investors appear to prioritise traditional financial indicators, such as leverage and valuation ratios, over <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance when determining financing conditions. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> activities may still be perceived as either reputational or compliance costs, rather than mechanisms for mitigating risk or creating value. From a practical standpoint, large firms may have reached a plateau of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> effectiveness, beyond which additional disclosures no longer reduce perceived risk. Meanwhile, medium-sized firms may lack the capacity to implement <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> initiatives cost-effectively. These dynamics require firm-specific <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> strategies, greater <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> transparency and more investor education. Ultimately, to improve the financial benefits of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>, regulators and firms must collaborate to enhance the credibility, comparability and material relevance of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> information. This will align market perceptions with long-term sustainability outcomes. Furthermore, the resource-based view suggests that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> activities do not constitute valuable or distinctive resources; rather, they represent additional costs without providing any competitive differentiation.</p>

        <p>To explore sectoral heterogeneity in the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> cost of capital relationship, we disaggregate firms listed on the <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev> into four major sectors: basic materials, consumer services, financials and industrials. This approach aligns with prior studies (such as <xref ref-type="bibr" rid="B31">Johnson, 2020</xref>; Ka kogiannis et al., 2023) that underscore the importance of industry-specific <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> materiality for benchmarking and comparability. As shown in Table <xref ref-type="table" rid="T5">5</xref>, in the basic materials sector, the aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score exhibits a negative but statistically insignificant effect on the cost of capital (coefficient = -0.005, p = 0.598), suggesting a weak and inconclusive link between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and financing costs. Of the control variables, leverage, firm size, capital expenditure and the book-to-price ratio all exhibit negative but insignificant relationships. Market capitalisation, meanwhile, is positive but also insignificant. When the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> dimensions are disaggregated, it is found that the environmental pillar has a positive and marginally significant effect (coefficient = 0.039, p = 0.068). This implies that environmental investments may be perceived as costly in this sector. In contrast, the social pillar shows a negative and marginally significant relationship (coefficient = -0.035, p = 0.063), suggesting that social engagement could reduce capital costs. This supports Hypothesis and is consistent with stakeholder and legitimacy theory. Governance, however, has no measurable effect.</p>
        <p>For the consumer services sector, the aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score also shows a negative but statistically insignificant association with the cost of capital (coefficient = -0.005, p = 0.254). Among the control variables, leverage has a statistically significant negative effect (coefficient = -0.028, p = 0.000), suggesting that higher debt levels may be associated with reduced capital costs. Firm size and capital expenditure are negatively signed but not statistically significant. Pillar-wise <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> analysis reveals that environmental, social, and governance scores all have statistically insignificant effects on financing costs, indicating weak investor responsiveness to <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> differentiation in this sector. In the financial sector, the results show a positive and statistically significant association between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and the cost of capital (coefficient = 0.039, p = 0.003), suggesting that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> activities may be viewed as cost-inducing rather than risk-lowering. This finding is consistent with the work of Wang et al. (2025), who highlight the possibility of diminishing returns on <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> investments in capital-intensive sectors. Consequently, Hypothesis is rejected in this context. Among the control variables, only market capitalisation is statistically significant and negatively associated with the cost of capital (coefficient = -0.354, p = 0.048). This means that larger financial firms may benefit from economies of scale in accessing capital. From a legitimacy perspective, this suggests that the <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> pillars may be viewed as a means of maintaining legitimacy and a positive public image in highly scrutinised sectors.</p>
        <p>The disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> analysis revealed that the governance pillar was the only dimension with a statistically significant effect (coefficient = -0.006, p = 0.076). This suggests that improvements in governance, such as increased transparency and accountability, could significantly reduce financing costs. The environmental and social dimensions, however, remain insignificant. Leverage, unusually, shows a positive and statistically significant effect (coefficient = 0.002, p = 0.022), which may reflect heightened risk perceptions in highly leveraged financial firms.</p>
        <p>For the industrial sector, the overall <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score is statistically significant (coefficient = 0.019, p = 0.021). This suggests that, although <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> investments strengthen stakeholder relations, they incur short-term costs that lead investors to demand higher returns, highlighting a trade-off between stakeholder-oriented sustainability and immediate financial efficiency in capital-intensive industries. None of the control variables exhibits statistical significance. Similarly, disaggregated <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> results reveal no significant effects: the environmental and governance pillars are negatively associated with the cost of capital, while the social pillar has a positive association. However, none of these relationships achieves statistical significance. These findings suggest a muted investor response to <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> practices in industrial firms, perhaps due to low <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> visibility or weak sectoral <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> integration. Taken together, the sectoral analysis reveals important nuances. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance appears to reduce capital costs only marginally and selectively, mainly through the social pillar in the basic materials sector and the governance pillar in the financial sector. Nevertheless, in most sectors, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> engagement is not yet consistently priced into capital market decisions. This reinforces the idea that investor valuation of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> is sector-specific and contingent on perceived materiality. The results suggest the need for <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> strategies tailored to specific sectors, reflecting their risks, investor expectations and regulatory pressures. Moreover, improvements in <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> standardisation and disclosure could increase the financial visibility and impact of sustainability practices across sectors.</p>

        <title>4.7. Robustness Check: Using alternative Measure of Cost of Capital</title>
        <p>To assess the robustness of our baseline findings based on the weighted average cost of capital (<abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev>), we re-estimate the models using the cost of Debt (<abbrev xlink:title="cost of Debt">CoD</abbrev>) and cost of equity (<abbrev xlink:title="cost of equity">CoE</abbrev>) separately. While <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev> captures the firm’s overall financing cost, it aggregates equity and debt and may mask heterogeneous effects across capital providers. <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance may affect debtholders and shareholders differently, depending on their distinct risk exposures and pricing mechanisms.</p>
        <p>In line with the baseline <abbrev xlink:title="Weighted Average Cost of Capital">WACC</abbrev> estimates, the disaggregated analyses using the cost of debt and cost of equity show that the impact of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> is selective rather than universal. At the aggregate level, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance is positively and significantly associated with the cost of equity (coefficient = 0.007, p = 0.021; see Appendix Table <xref ref-type="table" rid="T7">A1</xref>), indicating higher equity financing costs for firms with stronger <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance. Furthermore, the effect is concentrated among medium sized firms where the governance pillar exhibits a positive and statistically significant relationship with the cost of equity (coefficient = 0.004 p = 0.003; Appendix Table <xref ref-type="table" rid="T8">A2</xref>). Sectoral analysis further indicates that the social pillar reduces the cost of debt in the basic materials sector (coefficient = -0.026, p = 0.049), while the governance slightly increases the cost of debt in the industrial sector (coefficient of 0.008 p = 0.043; Appendix Table <xref ref-type="table" rid="T9">A3</xref>). Overall, these results suggest that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> is not fully priced, as only certain dimensions, firm sizes and industries exhibit statistically significant effects. This reinforces the idea that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev>-related risks and opportunities are only partially reflected in firms’ financing costs.</p>

    <sec sec-type="5. Conclusion" id="sec13">
      <title>5. Conclusion</title>
      <p>This study investigated the relationship between environmental, social and governance (<abbrev xlink:title="environmental, social, and governance">ESG</abbrev>) performance and the cost of capital among firms listed on the Johannesburg Stock Exchange (<abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>). A dynamic panel data approach was used, employing the two-step system GMM estimator. In line with its key objectives, the study examined this relationship from three distinct perspectives: an overall sample analysis, an analysis of firms of different sizes (large, medium and small) and an analysis of firms in different sectors (financial services, consumer services, industrials and basic materials). The findings offer several key insights. Firstly, the aggregate <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> score has no statistically significant effect on the cost of capital in the full sample or across firm size categories. While some components, such as the social and governance pillars, show marginal associations in certain contexts, these are not consistent. This suggests that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance is not yet fully recognised or priced by investors as a mechanism for reducing risk or enhancing value in the South African capital market. Rather, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> efforts may be perceived as cost centres, particularly in firms lacking the scale or strategic clarity to integrate sustainability into their core business models. In line with the resource-based and institutional perspectives, these initiatives are instead viewed as either cost centres or symbolic responses to external pressures.</p>
      <p>In terms of size, both large and medium-sized firms exhibit comparable patterns of minimal or negligible <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> influence on financing costs, with financial metrics such as leverage and book-to-price ratios exerting a more significant impact. For large firms, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> saturation may have occurred, whereby further engagement yields diminishing marginal benefits in terms of investor perception. For medium-sized firms, the cost of integrating <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> factors may outweigh the perceived benefits, particularly in the absence of standardised disclosures or clear links to profitability. Sectoral analysis further reveals that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> effects vary by industry, reflecting differences in materiality, stakeholder expectations and regulatory exposure. Notably, the governance pillar significantly reduces capital costs in the financial sector, while social initiatives appear beneficial in the basic materials sector. These nuanced findings suggest that, in order to be effective and impactful, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> strategies must be industry-specific.</p>
      <sec sec-type="5.1. Policy and practical implications" id="sec14">
        <title>5.1. Policy and practical implications</title>
        <p>The results imply that <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> disclosure and engagement though crucial for corporate responsibility and stakeholder legitimacy do not yet guarantee reduced financing costs in South Africa. To this end, policymakers, regulators and institutional investors must collaborate to improve <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> reporting standards, enhance the transparency and comparability of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> metrics, and align them more closely with financially material outcomes. Furthermore, educating investors is crucial for bridging the perception gap between <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> performance and financial risk mitigation.</p>

      <sec sec-type="5.2. Limitations and Future Research" id="sec15">
        <title>5.2. Limitations and Future Research</title>
        <p>Although the study uses a robust dynamic panel approach, it is limited by the availability and quality of <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> data in emerging markets and the relatively short time span for some firms. Future research could benefit from longer time series, market-based <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> ratings and an exploration of how <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> interacts with corporate innovation, risk disclosure and investor sentiment to affect firm value.</p>
        <p>In conclusion, <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> engagement, which is important for legitimacy and long-term strategy, has not yet become a strong determinant of capital cost among <abbrev xlink:title="Johannesburg Stock Exchange">JSE</abbrev>-listed firms. To unlock its economic value, firms must go beyond compliance-driven <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> and adopt sector-specific, performance-linked sustainability strategies and transparent communication aligning investor expectations with <abbrev xlink:title="environmental, social, and governance">ESG</abbrev> outcomes, rather than focusing solely on compliance.</p>
