        <label>Abstract</label>
<p>Liberalisation has been a catalyst for the strengthening of India’s banking sector; however, financial distress, fraud, and unethical practices continue to threaten the stability of the financial and stock markets. Such incidents have recently become both more frequent and significant in scale and impact (<xref ref-type="bibr" rid="B27">Singh et al., 2016</xref>). The primary focus of this study is to examine the short-term effects on valuations and the dynamics of spillover between public and private sector banks. This research examines how the equity market responds to major news of bank fraud, investigating short-term value effects and spill-over dynamics between government-owned and privately owned banks. The findings, based on an enhanced event study combined with regression analysis, suggest that fraud in private banks does not affect the victim bank, but is accompanied by negative spillovers to public sector banks. Additionally, the results show that investment shifts occur within both public and private bank segments following fraud disclosures. These patterns are further interpreted in light of institutional characteristics, such as ownership structure and operational scale. The study provides evidence specific to India on how markets respond to announcements of banking fraud.</p>

      <title>1. Introduction</title>
<p>The liberalisation policies of 1991 and 1998 brought substantial growth and modifications to the Indian banking sector. They widened its scope by relaxing certain regulations, while strengthening the regulator of the banking business in India to ensure the smooth functioning of the Indian financial sector. Despite this strong regulation, the banking sector still faces challenges in the form of financial distress, fraud and unethical practices. These not only distort a bank’s financial performance, but also hamper its stock market results (<xref ref-type="bibr" rid="B2">Al Azizah &amp; Haron, 2025</xref>; <xref ref-type="bibr" rid="B15">Kaab Omeir et al., 2024</xref>; <xref ref-type="bibr" rid="B17">Kanyongo &amp;Wadesango, 2025</xref>; <xref ref-type="bibr" rid="B18">Mappanyukki et al., 2024</xref>; <xref ref-type="bibr" rid="B20">Mukhibad et al., 2021</xref>). The regularity and complexity of bank fraud has increased manifold during the post-liberalisation period; especially in recent years, fraud cases have significantly increased both in terms of size and value (<xref ref-type="bibr" rid="B27">Singh, et al., 2016</xref>).</p>
<p>Banks play a vital role in the growth and development of a nation, holding a unique position in the economy as financial resource mobilisers. As such, banks are required to protect the interests of numerous stakeholders, especially those who supply funds, because if the banks were to fail, the interests of these suppliers would be at greater risk, which would further damage the economy as a whole. The impact of such an event on the economy can be clearly seen in the reaction of the stock market, which is often said to be a reflection of the state of the economy. (<xref ref-type="bibr" rid="B5">Dahal &amp; Das, 2022</xref>).</p>
<p>Given the importance of banking in an economy, a research study was carried out which revealed diverse perspectives on fraud affecting shareholders’ wealth. <xref ref-type="bibr" rid="B21">Mun et al. (2010)</xref> found that markets react more quickly to good news than to bad news. A study conducted in South Korea by <xref ref-type="bibr" rid="B29">Song and Han (2017)</xref> on the influence of corporate crime showed that the securities market perceived information negatively, while the study did not find a difference in the stock market’s reaction to individual crimes and organised crimes. <xref ref-type="bibr" rid="B25">Sharma and Varma (2020)</xref> examined fraud in the Indian banking system and found that it had a significant negative impact on banking stocks.</p>
<p>It is evident from this that fraud has a significant impact on the stock market. Although studies concerning fraud have been conducted, the number of studies in the Indian context is minimal, and the outcomes are inconclusive and do not reflect common perceptions. Since its inception, the Indian banking sector has been the victim of fraud on numerous occasions but research on Indian banking is comparatively rare. So to fill this gap, the present study has been initiated.</p>
<p>This study aims to empirically examine the impact of banking fraud on shareholder wealth in India by analysing the stock market’s response to fraud-related announcements. The main research questions guiding this study are 1) “How does the Indian stock market react to publicly reported incidents of fraud in the banking sector?”; and 2) “Are stock prices subject to an immediate and significant reaction during the pre-announcement, event day and post-announcement periods?”</p>
<p>This research draws on two key theories of behavioural finance. First is the overreaction hypothesis of <xref ref-type="bibr" rid="B6">De Bondt and Thaler (1985)</xref> and <xref ref-type="bibr" rid="B3">Brown et al. (1988)</xref>. This states that investors place too much emphasis on recent information, leading to disproportionate market reactions. Second, the Gradual Information Hypothesis (<xref ref-type="bibr" rid="B12">Hong &amp; Stein, 1999</xref>), suggests that new information is not instantly incorporated into stock prices, resulting in initial underreaction followed by momentum-driven overreaction. Based on these theories, the study hypothesises that the Indian stock market exhibits an observable and possibly asymmetric reaction to fraud disclosures.</p>
<p>The study employs an event study methodology using secondary data on publicly reported banking frauds. It analyses stock price reactions around the announcement window using abnormal return metrics to determine the direction and magnitude of investor response.</p>
<p>This study addresses a critical gap in Indian financial literature by investigating the market implications of banking fraud, an underexplored yet increasingly relevant topic. By extending behavioural finance insights to the context of a developing economy, it provides valuable implications for regulators, investors and banking professionals, highlighting how market participants perceive and respond to institutional failures. Understanding these reactions is crucial for strengthening governance practices and policy safeguards in India’s banking sector.</p>
<p>The article is organised as follows: Section 2 presents a review of the relevant literature; Section 3 provides details about the data and methodology; and Section 4 discusses the findings and offers an in-depth interpretation of the results. Section 5 concludes the article.</p>

    <sec sec-type="2. Review of literature" id="sec3">
      <title>2. Review of literature</title>
<p>Historically, the bank has been easy prey for fraud in various ways. Some of the most common techniques used by fraudsters are non-payment of the loan amount, leaving the country with the loan amount, utilising funds for unproductive purposes, using funds for purposes other than those intended and raising funds using fraudulent documents. In light of the spike in such activities, there has been a sense of urgency to scrutinise the impact of fraud outbreaks on firms’ financial and security market performance. To this end, the study reviewed the relevant literature to gain insight into the impact and scope of previous work, considering the effect of fraud on the stock market.</p>

<p><xref ref-type="bibr" rid="B6">De Bondt and Thaler (1985)</xref> and <xref ref-type="bibr" rid="B3">Brown et al. (1988)</xref> proposed the overreaction hypothesis, which states that individual stocks tend to place too much weight on recent information. As a result, stock prices decline until the uncertainty surrounding a sudden financial event is resolved. <xref ref-type="bibr" rid="B12">Hong and Stein (1999)</xref> proposed the gradual information hypothesis, asserting that the gradual dissemination of news initially causes an underreaction, but that subsequent momentum leads to a correction that is too strong. A firm experiencing a fraud outbreak will exhibit a gradual reaction, but the post-announcement period will witness a significant overreaction.</p>
<p>H1: Fraud outbreak generates significant negative abnormal returns for the victim bank.</p>
<p>H2: Fraud outbreak in one bank leads to negative abnormal returns in other banks, indicating sectoral spillover effects.</p>

<title>2.2. Stock market and Infamous activities</title>
<p>In his 2018 study, Kan examined and evaluated market manipulation in Malaysia’s securities market. He found that those involved in stock market manipulation were mainly individuals in privileged positions with access to relevant information. Greed, dishonesty and the desire for quick profit were some of the causes of such manipulation. <xref ref-type="bibr" rid="B1">Akgün et al. (2021)</xref> investigated potential accounting irregularities and fraud in the US banks in relation to financial reporting, considering the use of either IFRS or GAAP. They found that banks using US GAAP demonstrated superior operating performance in certain variables compared to those using IFRS. <xref ref-type="bibr" rid="B23">Palmrosea et al. (2004)</xref> examined how the market reacted to restatement announcements on the US stock exchange. They found that the average abnormal return (<abbrev xlink:title="average abnormal return">AAR</abbrev>) fell within the two-day announcement window. The decline was particularly severe when restatements involved fraud and allegations against auditors and management, or when there was a decline in income. Similarly, <xref ref-type="bibr" rid="B21">Mun et al. (2010)</xref> studied investor behaviour in response to allegations of accounting irregularities and discovered that positive news had no significant impact, whereas adverse news prompted a delayed short-term response. They also found that the market reacted more quickly to favourable news than to adverse news. <xref ref-type="bibr" rid="B29">Song and Han (2017)</xref> examined the impact of various types of crime on the security market and found that corporate crime elicited a more significant response than individual crime. Furthermore, financial crimes have a greater impact on the stock market than operational crimes within organisations. <xref ref-type="bibr" rid="B25">Sharma &amp; Verma (2020)</xref> observed abnormal losses in Indian banking stocks and indicated that fraudulent activities can erode investor confidence. For the U. S. stock exchange, <xref ref-type="bibr" rid="B10">Ge et al. (2020)</xref> found negative short-term reactions. Moreover, U. S. investors react more negatively than investors from other countries. <xref ref-type="bibr" rid="B11">Griffin et al. (2004)</xref> studied the news of securities fraud litigation and found no systematic price momentum except on the dates of announcements. Later, <xref ref-type="bibr" rid="B8">Eryigit (2019)</xref> found that the announcement of financial irregularities of companies by the Capital Market Board of Turkey (<abbrev xlink:title="Capital Market Board of Turkey">CMBT</abbrev>) Bulletin had no statistically significant influence on the security market performance. On the other hand, <xref ref-type="bibr" rid="B13">Hu (2014)</xref> observed that neither negative nor neutral reputational information relating to the auditor affects shareholders’ perceptions. Therefore, no changes were witnessed in the market around such announcements. <xref ref-type="bibr" rid="B28">Smith et al. (2023)</xref> evaluated the impact of cyber terrorism on the market value of publicly traded firms, finding that news of cyber terrorism had a negative effect on the stock prices of targeted firms. <xref ref-type="bibr" rid="B14">Jain (2022)</xref> estimated how stock prices reacted to regulatory action against listed Indian firms involved in economic malpractice, defaults or non-compliance with laws and regulations. The study found that regulatory action had a negative impact on firm stock prices. More severe charges caused a greater negative reaction than minor violations. <xref ref-type="bibr" rid="B22">Nguyen (2022)</xref> examined opportunity as a factor contributing to fraudulent behaviour in Vietnam’s stock market and identified opportunity factors that contribute to fraud. The factors include insider information, lack of internal control, influence of foreign investors, weak deterrence and limited regulatory authority. <xref ref-type="bibr" rid="B19">Mousavi et al. (2022)</xref> studied the role of corporate governance in dealing with fraud and money-laundering cases, and found that the right type of board and audit committees can significantly reduce fraudulent activity. <xref ref-type="bibr" rid="B7">Ebaid (2023)</xref>, on the other hand, examined the relationship between board characteristics and financial statement fraud, and found a negative relationship between fraud likelihood and board independence, while a positive relationship exists between large board size and fraud.</p>
<p>This literature review clearly shows that infamous activities have a significant impact on a country’s stock market performance. Among these activities, accounting irregularities and securities market fraud are the most prevalent in developed and emerging economies. Considering Indian banking stocks, minimal research has been conducted, although banks are an easy target for fraud. Since their establishment, Indian banks have fallen victim to fraud numerous times and in various ways. Such activities not only affect the financial performance of the victim banks, but also their stock market performance.. Therefore, in this study, an attempt is made to examine the impact of the outbreak of fraudulent activity in the banking sector on the stocks of victim banks and other banks. The paper also seeks to identify possible factors that may have affected the stock prices of victim banks around the time of the fraud.</p>

<p>In this study, we consider entire banking firms (public sector and private banks) and observe the stock reaction to the outbreak of major fraud. Initially, the study considered five bank frauds, but, because of event clustering and also to achieve uniformity, the final sample comprises four major banking frauds. The BSE 30 index is used as a proxy for the Indian stock market and stock price data were collected from the BSE India website. <p>The study employs event study methodology, developed, enhanced and popularised by <xref ref-type="bibr" rid="B9">Fama (1970)</xref> and Brown &amp; Warner (1980), to examine how stocks reacted to the outbreak of banking fraud. Under this method, the actual return (R) around the time of the announcement is compared with the expected return (<abbrev xlink:title="expected return">ER</abbrev>), with the difference being known as the abnormal return (<abbrev xlink:title="abnormal return">AR</abbrev>). These abnormal returns are then aggregated to find the average abnormal return (<abbrev xlink:title="average abnormal return">AAR</abbrev>), which is further aggregated to observe the reaction over a shorter time period. The CAAR and <abbrev xlink:title="average abnormal return">AAR</abbrev> calculated in this way are tested for significance using a t-test.</p>
<p>The expected return is calculated using the parameters estimated during the estimation period by employing the Risk-Adjusted Model of <xref ref-type="bibr" rid="B26">Sharpe (1964)</xref>. The estimation period is the period immediately before the event day. It is assumed that no similar events under study occurred during this period, which typically lasts 120 days, starting before the event window (<xref ref-type="bibr" rid="B24">Peterson, 1989</xref>; <xref ref-type="bibr" rid="B5">Dahal &amp; Das, 2022</xref>). <p>Ultimately, the abnormality of the victim banks is regressed against different firm-level factors to identify those impacting the stock during the outbreak of fraud. The following model is used for this purpose:</p>

<p>All the other data — namely, firm value, age, number of shares, number of trades, total turnover, and delivery quantity — is taken from the official BSE India website.</p>
<p>Although this methodology is the most preferable and justifiable one, there are still other alternative methodologies that could be used in the study. One such methodology is BHAR, which examines the long-term impact of the event on the stock market. Furthermore, panel data regression with additional variables could be an alternative to the event study. However, both methodologies have their respective objectives and shortcomings. Observing the abnormal returns of the victim bank reveals that none of the returns are significant, either during the pre- or post-announcement periods. On the event day, the return is also non-significant; therefore, it can be concluded that the fraud outbreak has not affected the victim bank’s returns.</p>

<p>During the pre-announcement period, the PSUBNK exhibited significant negative returns on days -10, -4, and -2, indicating that the spread of rumours had a negative impact due to the fraud. During the post-announcement period, the stock continued to fluctuate with significant positive and negative returns on days 11 and 30 and days 13, 18 and 23 respectively, while on the event day the return was negative and insignificant. From PSUBNK’s reaction, it can be inferred that the stock continued to react to the <abbrev xlink:title="IDBI Bank">IDBI</abbrev> Bank fraud outbreak, although the reaction on the day of the event was insignificant. However, it would be incorrect to assume that the outbreak did not impact the market. Rather, it can be inferred that, due to rumours, the market was aware of the information before it was officially declared. Furthermore, it can be inferred that fraud in private banks does have an impact on PSU banks as a whole.</p>
<p>The reaction of Pvt. BNK was observed and found to be significant, with positive and negative reactions occurring during the pre-announcement period. The same pattern continued during the post-announcement period, with positive returns on days 3, 11, 16, 17 and 30, and negative returns on days 4, 6, 19 and 26. However, on the event day itself, the reaction was positive but insignificant. It can therefore be inferred that there was initially a shift in investment from the victim bank to other private banks. However, the significant negative returns show that the outbreak has not spared the other private banks either.</p>
<p>The behaviour of the CAAR (see Table <xref ref-type="table" rid="T3">3</xref>) showed that none of the CAAR windows were significant, indicating that there was no cumulative effect of the outbreak.</p>

On the day of the event, the trend for victim banks and private banks was positive, while the trend for PSU banks was negative.</p>

<p>The significance of all the return series is confirmed by the t-test (see Table <xref ref-type="table" rid="T4">4</xref>). It can be seen that the abnormal returns of the victim bank (<abbrev xlink:title="Punjab National Bank">PNB</abbrev>) during the pre-announcement period are significant and negative on day -2, which suggests that rumours about the outbreak had already emerged. On the day of the announcement, the return is positive but insignificant. However, on days 1 and 2, the return is positive and significant, indicating a positive reaction from the stock market in the post-announcement period. Furthermore, as time passed, the stock continued to trend positively, The PSUBNK showed mixed reactions, with both positive and negative results on days -10, -8, and -6, respectively, indicating that rumors were spreading and causing a mixed effect on the stock price. On the day of the event, the result was negative but insignificant. After the announcement, the stock showed mixed responses, with significant positives and negatives on days 11 and 30. It can be concluded that the stock continues to fluctuate due to the <abbrev xlink:title="Punjab National Bank">PNB</abbrev> fraud outbreak, although the response on the day of the incident was insignificant. Nevertheless, it is incorrect to assume that the outbreak did not affect the market, as it can be seen that rumors about the situation were already known before the official announcement. Moreover, it can also be inferred that fraudulent activities in PSU banks affect other PSU banks collectively.</p>

<p>The reaction of PVT.BNK has also been observed, and a mixed reaction was found, both positive and negative, during the pre-annoucement period. It continued in the post-announcement period with positive returns on days 3, 11, 16, 17 and 30, and negative returns on days 4, 6, 19 and 26. The reaction on the event day was positive but insignificant. It can be inferred from this that initially there was a shift in investments from the victim bank towards other private banks. However, the significant negative returns show that the outbreak has not spared other private banks either.</p>
<p>Further analysis of CAAR (Table <xref ref-type="table" rid="T5">5</xref>) shows that the CAAR window (0, 2); (1, 5); (1, 10) is significant and positive for the victim bank (<abbrev xlink:title="Punjab National Bank">PNB</abbrev>), while none of the windows are significant for others, indicating no cumulative long-term impact.</p>

<p>For PSUBNK, the return was positively significant on day -1, while on the day of the event the return was positive but insignificant. During the post-announcement period, the return showed mixed reactions, with positive returns on days 11 and 30 and negative reactions on days 13; 19 and 23. Similarly, for Pvt.BNK, none of the return was significant in the pre-announcement period. On the event day the return was positive but insignificant; however, on day 3 it became positive and significant, but on day 4 the return was negative and significant. Such fluctuation continued till day 30, indicating an initial shift in investment from the victim bank to private banks; however, the significant negative return shows that the outbreak has not spared the other private banks.</p>
<p>Further CAAR (Table <xref ref-type="table" rid="T7">7</xref>) shows that none of the windows for victim banks (<abbrev xlink:title="Bank of India">BOI</abbrev>) and PSU banks is significant.</p>

<p>The significance of the return series is confirmed by the t-test (Table <xref ref-type="table" rid="T8">8</xref>), which showed that the abnormal returns of the victim bank (Canara Bank) were significant and positive on days -9 and -8 and negative on days -7 and -3. On the event day the return was negative but insignificant; however, on the next day, i.e. on day 1, the return became negative and significant. Again, on day 2 and 3 the return was significant and positive. On the days following the announcement, the return continued to fluctuate with both significant positive and negative reactions. Similarly, the PSUBNK during the pre-announcement period showed a mixed reaction with both significant positive reactions on days -9, -8 and -4 and negative reactions on days -6, -3 and -2. On the event day the return was significant and negative, implying a negative impact of the outbreak on other PSU banks. During the post-announcement period, the return was positive on days 11 and 30, but negative on days 13, 19 and 23. From Pvt.BNK it can be seen that the return was significant and positive on days -8 and -7 in the pre-announcement period, while on the event day the return was significant and negative. This implies the negative impact of the announcement on private banks. During the post-announcement period, the stock shows a mixed reaction with a positive return on day 3, 11, 16, 17 and 30 and a negative reaction on day 4, 6, 19 and 26.</p>

        <p>Here,</p>
        <p><abbrev xlink:title="average abnormal return">AAR</abbrev> is taken for -10 to +30 days.</p>
<p>The dummy variable of COVID-19 is taken; before the COVID-19 outbreak it is set to ‘0’, and after, to ‘1’.</p>
<p>All the other data, namely firm value, age, number of shares; number of trades; total turnover and delivery quantity, is taken from the official website of BSE India.</p>
<p>Table <xref ref-type="table" rid="T10">10</xref> presents the regression results with <abbrev xlink:title="Variance–Covariance Estimator">VCE</abbrev> ( Variance–Covariance Estimator), which show that the factors like age and total turnover are significant and positive, which means that these two are major contributors to the stability of the stock. In other words, the greater the age and turnover, the higher the stability of the stock. In the case of COVID-19, although a negative coefficient is observed, it is not significant. This could be because the time gap between the outbreak of COVID-19 and fraud is around one, and so the market has already absorbed the information related to COVID-19, which resulted in an insignificant coefficient. In the case of all other factors, a positive coefficient is observed, but it is also insignificant.</p>

      <title>Discussion</title>
<p>H1: Fraud outbreak generates significant negative abnormal returns for the victim bank.</p>
<p>For private sector banks, evidence partly supports hypothesis H1, as the stock of the victim bank shows relatively minor negative abnormal returns immediately after the fraud was announced. This muted reaction suggests that investors may initially perceive fraud incidents in private banks as isolated or manageable events. However, as more information becomes available and the scale of the fraud becomes clearer, returns tend to decline in subsequent periods, indicating delayed incorporation of adverse information into prices. In contrast, public sector banks experienced significant and immediate negative abnormal returns beginning on the event date, offering strong support for H1. This sharper reaction may reflect heightened investor sensitivity to fraud announcements in public sector banks, possibly due to concerns related to governance quality, operational rigidity or historical precedents of large-scale fraud.</p>
<p>H2: Fraud outbreak in one bank leads to negative abnormal returns in other banks, indicating sectoral spillover effects.</p>
<p>The findings offer mixed and context-dependent support for H2. Within the private banking sector, peer banks initially experience positive abnormal returns following a fraud announcement affecting a rival bank. This suggests short-term capital reallocation within the sector rather than negative spillover effects. However, this effect reverses over time, as subsequent declines in returns indicate that investors eventually reassess fraud as a broader sectoral risk rather than a bank-specific shock. Thus, spillover effects emerge with a lag, providing weak but eventual support for H2 in private banks. In case of public sector banks, spillover effects are more immediate but limited in magnitude. Peer public sector banks often exhibit modest abnormal positive returns during the post announcement period suggesting cautious intra-sector reallocation rather than widespread contagion. It is important to note that fraud outbreaks in public sector banks do not systematically result in a shift of capital toward private banks; in some cases, private banks also experience negative abnormal returns. This pattern indicates a sector wide reassessment of banking risk, lending partial support to H2 while suggesting that spillovers are not uniformly negative across all banking sector.</p>
<p>Additionally, the analysis shows that large and mature banks demonstrate greater resilience to fraud-related shocks. Regression results indicate that firm-specific characteristics, particularly bank age and total turnover, are significantly associated with reduced negative abnormal returns, implying that institutional scale and maturity enhance shock absorbing capacity.</p>

      <title>Conclusion</title>
<p>This study examined the impact of four major fraud incidents in the Indian banking sector on stock prices using an event study methodology in combination with regression analysis. Overall, the findings partly support Hypothesis 1, as fraud outbreaks generate significant negative abnormal returns for victim banks primarily in the public sector bank, while private sector banks exhibit delayed or muted reactions. The results also provide conditional support for Hypothesis 2, with spillover effects varying by ownership structure and timing. The differential market response highlighted the importance of ownership structure, institutional credibility and firm-specific characteristics in shaping investor reactions to fraud-related events. Larger and more mature banks demonstrate greater resilience, emphasising the role of size and experience in mitigating market penalties associated with fraud.</p>

      <title>Implications</title>
<p>For investors, the findings underscored the notion that fraud-related risk is priced asymmetrically across banking sector, suggesting that ownership structure and bank fundamentals should be central to portfolio risk assessment. The results of the study indicate that, for regulators and policymakers, the importance of timely disclosure, effective governance reforms and transparency is paramount in order to reduce market uncertainty and spillover effects.</p>

      <title>Proposed directions for future research</title>
<p>The present study offers a solid foundation for examining the market-based effects of banking fraud in emerging economies. It opens avenues for further research on cross-border investor behaviour and the long-term consequences of fraud, as well as on corporate governance mechanisms for fraud detection and prevention. Future studies could also explore other important sectors in the Indian market to assess their responses during such periods of crisis.</p>

      <title>Limitations of the Study</title>
<p>This study focuses on the short- and medium-term reactions of the Indian banking market over a specific period. While this approach facilitates a detailed institutional analysis, it imposes limitations on generalising the findings across different market contexts and time horizons. These constraints do not diminish the value of the study’s contributions; rather, they serve to highlight opportunities for further research.</p>
